How Does a Reverse Mortgage Work

In the last few years it seems like you can't turn on the TV without hearing a commercial about reverse mortgages. Private companies, firms and even the government sector have been endorsing this type of loan and this leaves many people wondering "how does a reverse mortgage work?" These loans can be confusing but it is well worth your time to study and understand them if you are considering one. Diving into a loan without any knowledge on how it works could be a costly mistake that you spend a long time repaying.

A reverse mortgage is a loan that borrows against your home equity. You don't have to make monthly repayments on the loan and you don't have to repay the loan until you move out of the home, sell the home, or die. You can get all the money at once, in monthly payments to you or you can open a line of credit that you can take from whenever you'd like. On the surface it sounds like a great deal with very few drawbacks; you get your money and you aren't in a hurry to pay it back.

While you don't have to pay the loan back right away, eventually you will have to pay back what you borrowed plus interest and other charges. Since you aren't making monthly payments on the loan it can be easy to get carried away and forget how much you are really taking. The more you take the higher the compound interest will be and the more you will owe. Borrowing against your home equity will take away the value in your home and give power to the lender. While most loans are paid back and your equity slowly rises, in a reverse mortgage your equity gets smaller and smaller until the loan is paid off.

While a reverse mortgage may be an option for anyone looking for some extra cash now, it is an expensive procedure that should be researched first.
